Basic salary: the component other pay figures are built on

Basic salary is the fixed core component of a monthly pay structure, before house rent allowance, dearness allowance and any other allowance is added on top. It is the base most other amounts are worked out from, including provident fund contributions, gratuity, and in many policies the overtime rate and leave encashment. Gross salary is basic plus every allowance paid that month.

How it works in detail

An owner writing a salary structure for the first time settles one thing before everything else: how much of the monthly pay is basic and how much is allowance. That split then drives amounts the owner may not be thinking about, because provident fund contributions, the gratuity an employee earns towards, and often the overtime rate and leave encashment are all computed from basic.

No single ratio binds every employer, and the definition of wages under the Code on Wages, 2019 changes how the split is read, so a consultant should confirm what applies to your establishment before the structure is fixed. Two habits are worth keeping. Set the split once and apply it to every person in a role, and never cut an existing employee's basic to bring a contribution down, because basic is part of the agreed terms of employment.

A worked example

The setup

For example Deepa joins in April as a store assistant on a fixed monthly gross of INR 24,500, and her employer writes the structure as basic, house rent allowance and other allowances.

The calculation

Basic is set at INR 12,250, house rent allowance at INR 4,900 and other allowances at INR 7,350. INR 12,250 + INR 4,900 + INR 7,350 = INR 24,500 gross for a full month worked.

The result

Deepa's slip shows three earning lines adding to INR 24,500. Anything computed from basic, such as her provident fund contribution, starts from the INR 12,250 basic.

Common mistakes

  • Setting basic very low so contributions stay small. The definition of wages under the Code on Wages, 2019 narrows that room, and your consultant should confirm what your establishment's structure has to look like.
  • Cutting an existing employee's basic while holding gross steady. Basic is part of the agreed terms, and reducing it quietly damages what the employee is entitled to on exit.
  • Giving a raise entirely as an allowance and leaving basic where it was. Contributions and gratuity stay frozen at the old base, so the raise is worth less over time than it reads on paper.

What share of gross should basic salary be?

No single ratio binds every employer in India, and anybody who quotes you one figure for the whole country is guessing. What constrains the choice is the definition of wages under the Code on Wages, 2019 and the rules of the schemes your establishment is covered by. Settle the split with your consultant, apply the same rule to everyone on the payroll, and write it into the appointment letter.

Does a raise have to increase basic salary?

Nothing forces an employer to move basic when it gives a raise, and plenty of businesses lift an allowance instead. The consequence is that everything computed from basic stays where it was, including provident fund contributions and the gratuity the employee earns towards for the years ahead. If you want the raise to carry through to those amounts, lift basic along with the allowances.

Can two employees on the same gross have different basic amounts?

They can, where the structure was written separately for each of them, and that is worth avoiding. Different bases mean different contributions and different exit entitlements for two people doing the same job on the same money, which is hard to defend the day one of them notices. Keep one structure rule for a grade or a role, and apply it to every person hired into it.
